I have no idea where this would be illegal, that is a weird law. I doubt it is enforced.

You say 1 apartment was illegal. Was it the apartment you signed for, or just an apartment? And how do you know it was illegal? In what way was it illegal? If you feel you have good answers to all these questions, you can take him to court and try to get your money back. Generally a lease is binding as soon as you sign it.
If you are sure it was illegal, take the landlord to small claims and sue. If it was illegal, they had no business renting it to you or anyone else and owe you your deposit or rent you gave them back. You would win this one. Call the city on them so you have proof it was an illegal apt. The more proof the better in court.
The cash should have been your first clue. Did you get a receipt? Let him know that if he doesn't return your deposit that you will call the authorities about the illegal apartment. Make sure you get the original copy of the lease agreement and destroy it so he can't hold it against you.
